Pension plans are a financial tool with tax benefits, designed to support financial planning by supplementing retirement income.

The purpose of pension plans is to set aside part of the income earned during a person’s working life so that it can be paid back during retirement.

Savers most commonly earn higher incomes during their active working life and therefore bear a higher tax burden, given the progressivity of personal income tax in Spain and in most countries today.

In retirement, income usually falls from salary to pension, so the income tax burden is usually lower than that borne during the saver’s active life.

Sound financial planning will have anticipated this and estimated the income needed to fund the expected standard of living in retirement. By planning an additional source of income, there are of course countless models and strategies to ensure sufficient income.

We could divide these strategies into two:

    1. By drawing down assets, when savers sell off property, businesses or financial assets; the latter is the case that includes pension plans.
    2. By generating income, when savers receive income from investments they have made, for example rental income.

Good financial planning diversifies across different strategies in line with the savers’ situation and objectives.

Pension plans in particular are a retirement-provision product that forms part of the strategy of many saver-investors, who set aside surplus income regularly or occasionally; the money contributed, up to the limits allowed by the government, is deductible from total income received:

Contributions represent an immediate saving equal to the saver’s top marginal income tax rate.

Capital reimbursed during retirement is taxed in personal income tax (IRPF), adding to the saver’s income.

Pension plans are considered a private system of supplementary social welfare, and today it is common to find many companies offering their employees a joint contribution scheme in which both the company and the employee contribute to the same plan.

The annual legal maximum for contributions in Spain has varied since it was first regulated in 1987.

The State Budget Law sets for 2023:

    • A general annual limit of 30% of net earned income or €1,500
    • A maximum of €1,000 for contributions by spouses with income below €.
    • For self-employed workers who contribute through pension plans promoted by self-employed associations.
    • For employees, it allows €8,500 in additional contributions made by employers.

Another advantage of pension plans is the possibility of making regular contributions, which allows disciplined and steady saving over time. In addition, if the plan holder dies, the beneficiaries can receive the accumulated capital, which offers additional protection for the family.

The importance of managing pension plans.

However, many people do not pay enough attention to managing their pension plans, and this can have negative consequences in the long term. Active management of pension plans is essential to adapt to economic trends and to changes in the saver’s profile.

First of all, it is important to bear in mind that economic trends can have a significant impact on the results of pension plans. For example, in times of economic recession, markets may fall and investments may suffer significant losses. On the other hand, in times of economic growth, markets may rise and investments may generate significant gains. For this reason, it is essential to keep abreast of economic trends and adapt the investment strategy accordingly.

On the other hand, the saver’s profile may also change over time. For example, a person who is starting their working life may have a higher risk tolerance, while a person approaching retirement may prefer a more conservative strategy. It is essential to take these changes in the saver’s profile into account in order to adjust the investment strategy appropriately.

In this regard, it is advisable to make transfers between different investment strategies and/or providers in order to adapt to the saver’s needs at each moment. Pension plans can be transferred without tax cost, and this makes it possible to change investment strategy if the current one is considered unsuitable.

In short, active management of pension plans is essential to adapt to economic trends and to changes in the saver’s profile. It is advisable to make transfers between different investment strategies and/or providers in order to adjust the investment strategy appropriately. With proper management, pension plans can become an effective tool to ensure a calm, worry-free retirement.

In summary, pension plans are a very interesting tool for those who want to secure a source of income during retirement. Although they are subject to tax limitations, they offer many advantages in terms of returns, customisation and protection for the family. In short, this is a long-term investment worth considering to ensure a calm and secure future.
